Module 3 Assignment: Inventory Valuation and Management

For this assignment, you will apply the concepts learned in Module 3 to manage and value inventory effectively. You will calculate the inventory turnover ratio, estimate ending inventory using the gross profit method and the retail inventory method, and reflect on the impact of these calculations on financial statements. You can continue using the accounting simulator from our website, MS Excel, or an inexpensive accounting software if you have access to it.

Assignment Tasks

  1. Inventory Turnover Ratio:
    • Using the data from your previous modules, calculate the inventory turnover ratio for your company. Follow these steps:
      1. Calculate the average inventory using the formula:

Average Inventory = (Beginning Inventory + Ending Inventory) / 2

      2. Calculate the inventory turnover ratio using the formula:

Inventory Turnover Ratio = Cost of Goods Sold (COGS) / Average Inventory

    • Provide a brief analysis of the inventory turnover ratio and its implications for your company’s inventory management.
  2. Gross Profit Method:
    • Estimate the ending inventory using the gross profit method. Follow these steps:
      1. Calculate the gross profit percentage using the formula:

Gross Profit Percentage = (Gross Profit / Sales) * 100

Assume the following data for your company:

        • Sales: $1,000,000
        • Gross Profit: $400,000
      2. Estimate the COGS for the period using the formula:

        COGS = Sales * (1 – Gross Profit Percentage)

      3. Estimate the ending inventory using the formula:

Ending Inventory = Beginning Inventory + Purchases – Estimated COGS

        Assume the following additional data:

        • Beginning Inventory: $150,000
        • Purchases: $650,000
    • Briefly explain the gross profit method and its accuracy in estimating ending inventory.
  3. Retail Inventory Method:
    • Estimate the ending inventory using the retail inventory method. Follow these steps:
      1. Calculate the cost-to-retail ratio using the formula:

Cost-to-Retail Ratio = Cost of Goods Available for Sale / Retail Value of Goods Available for Sale

Assume the following data for your company:

        • Cost of Goods Available for Sale: $600,000
        • Retail Value of Goods Available for Sale: $1,000,000
      2. Calculate the retail value of ending inventory using the formula:

Retail Value of Ending Inventory = Retail Value of Goods Available for Sale – Sales

        Assume the following additional data:

        • Sales: $700,000
      3. Estimate the ending inventory at cost using the formula:

Ending Inventory at Cost = Retail Value of Ending Inventory * Cost-to-Retail Ratio

    • Provide a brief explanation of the retail inventory method and its usefulness in retail settings.
